Stocks are in rally mode this Thursday, adding to gains after the board that sets U.S. accounting standards agreed to give banks more flexibility in applying mark-to-market accounting to their toxic assets.

At 12:41 pm ET, the Russell 2000 (NYSE:IWM) is up 24.71, or 5.76%, at 453.87, while the Dow is up 3.88% at 8,062.59 and the S&P 500 is soaring 4.04% at 843.87.

Small caps on the move today include Stein Mart, Inc. (Nasdaq:SMRT), up 22% today, and Century Aluminum (Nasdaq:CENX) is also treading 26% higher.

******Unemployment numbers continue to rise, but investors are more focused on the hope that the economy has bottomed and may be positioning for recovery. At least for now.

Please note that I said “positioning for recovery.” Mortgage rates are down and that seems to be helping the housing market a little. Credit afforded by the Treasury aimed at removing toxic assets from banks is resulting in higher valuations for those banks.

But all of the steps that have been taken are in their infancy. How long will it take to work off the available inventory in the housing market? Will banks and private investors come to an agreement on acceptable prices for toxic assets?

These questions will be answered over time. And it should go without saying that there’s plenty of room for disappointment down the road.

Stocks are expected to open higher this morning on news that Citi is in negotiations with the U.S. government to get increased aid.

According to The Wall Street Journal, the government (which has already invested $25 billion in the ailing financial institution) is being asked to increase its aid to Citi by as much as 40%. The government would convert its preferred shares to common shares, which would leave Citi shareholders with a diluted stake, the Journal said.

Stock markets around the globe were rising on the fact that the Obama administration was not planning to nationalize one or more of the big U.S. banks and was instead looking at ways to raise its stake in Citigroup Inc.

The yield on the benchmark 10-year Treasury note, which moves opposite its price, rose to 2.84% from 2.79% late Friday. The yield on the three-month T-bill, . . .

Small-cap stocks started out the week on the same bearish trajectory that was in play late last week, and some of the same themes were blamed for this morning’s ugly start, including worries over corporate profits, the deepening recession and delays on various government stimulus programs. Some of today’s small-cap gainers were Odyssey Marine Exploration Inc. (Nasdaq:OMEX), B/E Aerospace (Nasdaq:BEAV) and Century Aluminum (Nasdaq:CENX).

Other Market Watch highlights today included:

• Energy stocks were a soft spot for the market this morning, pressured by another decline in crude oil prices, off about $1.25/barrel.  
• The ISM Manufacturing Survey came in at 35.6, which was a little better than the projection of 33, but still historically low.
• Small-cap stocks started out the week on the same bearish trajectory that was in play late last week.
• For the year, personal income was up 3.7%, which marked the smallest rise since 2003.

• Odyssey Marine Exploration Inc. was up almost 28% amid news that the firm has found the HMS Victory shipwreck. See (Nasdaq:OMEX).  
• B/E Aerospace full-year 2008 and Q4 financial results; shares rise 5% in pre-market. See (Nasdaq:BEAV).
• Century Aluminum rises 1.4% in pre-market on very light volume. See (Nasdaq:CENX).  

Small Cap Losers:

• Todd Shipyards Corp. fell 17% on a little early volume spike. See (NYSE:TOD).
• ADC Telecommunications Inc. was down 13% as the firm updated the outlook and announced job cuts. See (Nasdaq:ACDT).  
• DryShips down another 13% in pre-market today, extending a major slide that began Thursday morning. See (Nasdaq:DRYS). 

Small caps soared in the green today, representing an impressive upside breakout through the recent trading range, which was defined loosely by the inauguration day collapse Jan. 20. Some of today’s small-cap gainers were VistaPrint (Nasdaq:VPRT), Fifth Third Bancorp (Nasdaq:FITB) and Eagle Bulk Shipping (Nasdaq:EGLE).

Other Market Watch highlights today included:

• The weekly MBA Mortgage Application Index tumbled 38.8% to 732.1% and is now at the lowest point since the week ended Nov. 21.
• Diversified banks, life health insurers, financial services firms, regional banks and asset management firms were top performers today.
• For 2009, the Russell is off 5.3%, while the Dow is down 4.5% and the S&P 500 is down 3.2%.
